A major upgrade to bitcoin is happening soonheres what investors should know
Taproot, a highly anticipated upgrade to bitcoin, is expected to go into effect in the coming days at block 709,632 â" some sources say itâll go live as soon as Saturday.
This is bitcoinâs first major upgrade since 2017, and it will impact the blockchain in a number of ways.
Taproot will introduce whatâs called Schnorr signatures, which will help bitcoin transactions become more private, efficient and less expensive. Most importantly, the upgrade will better enable bitcoin to execute smart contracts on the blockchain.
Though some experts believe that Taproot will have a minimal impact on bitcoinâs price, itâs important that investors understand the effects of the upgrade. After all, itâs impossible to predict the future price of an asset, and bitcoin is the blockchain powering the largest cryptocurrency by market value.
The Taproot upgrade is a collection of three separate upgrade proposals, Katherine Dowling, general counsel and chief compliance officer at Bitwise Asset Management, tells CNBC Make It.
Smart contractsThe most important change from Taproot is the potential for smart contracts, Dowling says.
âSchnorr signatures can be leveraged to let bitcoin users execute more complex smart contracts than bitcoin can currently accomplish today,â she says. âThatâs big, because one of the key differences between bitcoin and newer blockchains like Ethereum is their suitability for smart contracts.â
Smart contracts are digital agreements written in code and stored on the blockchain. Theyâre essential in powering decentralized finance, or DeFi, applications and nonfungible tokens, or NFTs, for example. Ethereumâs smart contract capabilities have in part allowed it to become the most-used blockchain.
Compared to Ethereum, âbitcoin has historically been much more limited in accommodating smart contracts,â she says. âBut, while bitcoin likely wonât ever be as flexible as Ethereum from a smart contract standpoint, with Taproot that gap will now narrow.â
This will likely lead to an increase in day-to-day applications for bitcoin.
PrivacyThe Taproot upgrade aims to increase privacy for certain transactions.
To do this, Schnorr signatures will ultimately allow for multi-signature transactions, or those that involve multiple addresses, to appear as a standard, single transaction. Multi-signature transactions are often used to enable smart contracts, among other things.
As a result, multi-signature transactions will be indistinguishable from simple transactions, meaning greater anonymity and privacy for addresses involved in multi-signature transactions.
Though Dowling describes this as a âbig benefit,â some are concerned that it may cause more government concern over bitcoin and illegal activities such as tax evasion or money laundering.
Cheaper transactionsSchnorr signatures would also reduce the amount of data needed for multi-signature transactions, which are more complicated to process than standard ones.
âWith less data involved, transactions will become more energy and time efficient,â says Tyrone Ross, CEO of Onramp Invest, a firm that helps advisors with digital-asset management.
As a result, transactions will be cheaper to process, leading to lower cost of transaction fees.
Once in place, Taproot will âset the foundation for the next phase of innovation in the bitcoin protocol,â Dowling says. âWe expect this upgrade to unleash a new wave of innovation in bitcoin focused mainly on smart contracts.â
Though Dowling is bullish, itâs important to remember that all cryptocurrencies come with risks due their volatile and speculative nature. Financial experts warn that investors should only invest what they can afford to lose.
